If you have changed your Program Files directory after installing windows,
and before trying to apply the 896688 critical update, the update's version
check will fail as it will only check the new Program Files directory that
you have designated when your iexplore.exe is probably in C:\Program Files\.
To fix this, copy all the files missing from your new Program Files
directory from the C:\Program Files\ directory, apply the critical update,
reboot, and then copy all the updated files from the new Program Files
directory into the C:\Program Files\ directory, replacing all old files.

I hope this helps people, I had to find it out the hard way. Reply if anyone
still has problems.

An alternative to copying the files is to reset the registry key for your
Program Files back to C:\Program Files while you install the update, then set
it back to your normal value. This worked for me.

The registry key is:

HKEY_LOCAL_MACHINE
SOFTWARE
Microsoft
Windows
CurrentVersion
ProgramFilesDir

Heh, I was halfway through creating my own batch installer for this update
before I discovered the Program Files thing :/

This works, but the problem is when you switch back to your default Program
File location (ex. D:\SystemApps) Windows Update still prompts for
installation of this critical update, even though 896688 shows up in control
panel, as installed. Does anyone know if there is a work around for this
issue??? I hope Microsoft will post some sort of work around for this issue.

I did basically what Buey wrote below except that I only copied the Internet
Explorer directory from C:\Program Files to the location of my new Program
Files, installed the update then copied it back.
