One way video

I have a webcam, so I can start a Video call from home. My colleague (in
the office) does not have (is not allowed to have) a webcam. So, my
colleague can see me, and I can see my webcam output (albeit mirror-image).

But the box which had been showing my colleagues persona picture is now
just a grey square. Is there any way to get it to fall back to the
persona picture when the other end does not have a webcam?

As a workaround, I'm going to print out a photograph of my colleague,
and cut out one of the eyes, then hang it over the webcam at the top of
my display. That way, I'll get a fairly life-like experience of talking
with a real person.

Actually yes you can initiate webcam with your contact without having to fall back on the
print-out method. Instead of clicking video call, click the menu button in the corner
(alternatively, just press the Alt key on the keyboard to bring up the menu bar), choose
Actions, then Video, and then Show my webcam. This is a different feature from Video Call,
and won't replace the display picture of your contact.

Also, another shortcut is to click the small webcam icon next to your display picture, and
choose the Show my webcam function there.

Additionally, if you also require audio, just click the Call button after you've sent the
webcam request.

You should revert to the previous version of Windows Live Messenger. See the following solution that should fix your problem:
