Yes and no. Hotmail will let you embed an image, but it has to be on an existing website.
Just right-click on any image in your web browser and choose Copy. Then right-click in the
body typing area in Hotmail and choose Paste. Your image should now appear and you should be
able to send your message.
Alternatively you could use the Windows Live Mail desktop application which would fully allow
you to embed photos and modify them as you see fit:
