When? I gave you two steps, one conditional.

BTW this has worked in XP so it looks as if there is a Vista only case.

to clarify with you - going offline didn't change the desktop favicon
behaviour
(and hence, I didn't bother making the file readonly...)

as I said elsewhere in this thread,
I have since completely reinstalled (clean reinstall) Vista Home Premium
from the OEM DVD and can confirm this behaviour is occurring out-of-the-box

therefore, this must be a Vista bug... probably with explorer.exe I'm
guessing...

anybody else seeing this (lack of ie7 shortcut icons with Vista?)

Actually both ideas have been used for preserving icon changes
after they are made. I was thinking that you could use the Change icon...
command to make the shortcut look the way you wanted *after*
you dragged it to the Desktop if necessary. Setting Work Offline
might be necessary if the site involved actually does have a favicon.ico
at its root, e.g. which might change the icon before you had a chance
to mark it Read-Only.

BTW it might be interesting to compare the contents of the .URL file
for your two cases, Favorites directory and Desktop. E.g. if you had
different values for the IconFile= or IconIndex= variables it might provide
an explanation for your symptom. Unfortunately I haven't been able to find
anything official about these (or any other) implementation details about
favicons.
