Not sure about your problem, but the decoding is done on the xbox 360 side,
not the pc side. If it was decoded by the PC, it would be a huge load on the
network to pass uncompressed video to the extender.

You can not play files like VOB or DVD etc. from a xbox using the media
center extender.

I'm actually experiencing the same thing. There is a converter called
videora that everyone else is praising. Converts loads of different files to
mpeg2, and fast. Every single file that I've ever converted with it doesn't
play on the extender. When I use the windows media encoder to convert them
to wmv, they work perfect every time, but the process takes a LONG time (8
hours for an hour show).
I don't understand how something works perfectly on one system and not at
all on another, with the same extender hardware. Why would one 360 be able
to docode it and another one can't? It doesn't make sense.
Anyway, I feel your pain, and I'd love to see an answer to your question.

Yeah, I'm doing some similar testing right now. A friend at work has his
working perfectly. He's going to burn a couple of mpeg2's that he's
converted with videora, that play on his extender, and let me try them on my
system. Failing that, he's going to bring his 360 over, just like you are
trying. I'll post be here when I get results too.
