Yes, the SP3 upgrade package contains both.

Yes, you can do this.

IE7 is better and safer (and IE8 is in the pipeline)! Give it another try
and do some serious reading *prior* installing both SP3 and IE7.

Do not use Automatic/Windows Update for downloading/installing IE7!

Save the program to your desktop then install.
Activate Windows Update after installing IE7 to download/install pertinent
updates offered, including Root Certificates updates.
