Unable to update Server 2003 R2 SP1 to SP2: "not enough disk space" - yet 40GB free?

Every time Windows Update attempts to install SP2 on my Server 2003 R2
SP1 machine, it fails claiming that it require 3 additional MB of disk
space. The thing is, I have 40GB of free space on the C drive (the
only drive in the system) at the time this error occurs. See the image
below for the exact error dialog. How can I work around this?
